Open a command prompt, open task manager/processes & kill explorer. Navigate to the folder & rename it. This is the command.
RENAME [DRIVE:]OLDNAME NEWNAME.
Example
C:\Folder\rename C:\Folder\Text.txt Text.new (eneter)
If it works start explorer again in task manager/applications.

Seeing as you have nothing else try this. Don't know what will happen.
Right click on the folder & choose 'cut'. Paste it if possible on another partition to get it out of the way. Now go back & try to create a new 'my pictures' folder.

Make sure that everything looks OK in
HKEY_CURRENT_USER\Software\Microsoft\Windows\CurrentVersion\Explorer\Shell Folders
There should be a string value named My Pictures set to C:\Documents and Settings\username\My Documents\My Pictures
It is not a locked folder like the recycle bin, which takes other steps to be able to rename, by default you should be able to rename it.
Can you get in it?
Do you need stuff that's in there?
If you answered no to both, delete it, it will be recreated.

hmm, looks like it was trying to use a system variable but part of it got screwed up. (like changing %SystemRoot% to %S). I'm assuming that the name of the folder should be something like %UserName%'s Pictures. Does it belong to a user who has been deleted?
Also something you could check is the hidden desktop.ini file inside the folder. You can open it in notepad. It should look like this:

Owner=****
Personalized=39
PersonalizedName=My Pictures
[.ShellClassInfo]
InfoTip=@Shell32.dll,-12688
IconFile=%SystemRoot%\System32\mydocs.dll
IconIndex=-101
(**** insert your username here)
The IconFile line should go in one line, due to the forum software it's not possible to post such things correctly here.
You can of course remain your icon customisation.
